The third player would have to match the all-in bet and the side bet in this scenario. In effect the second player is overbetting for one of two reasons:

1) he has the "nut" hand which can't be beaten or close to it.
2) or more likely he doesn't want anyone else betting (often because he has a marginal hand and is card catching)

What if the third player going all in is less than the bet to him. Can he
go all in or does he have to fold?

ok lets recap:

Player 1 goes allin for 200
Player 2 bets 500 (side pot 300)
Player 3 has a choice to call 500 or fold.

If player 3 only has 400 he has the choice to go allin for 400 or fold.

[b:f10c7b2bd3]If player 1 wins[/b:f10c7b2bd3] the payout is 600 to player 1, best hand of player 2 and 3 receive 400 (remember player 3 only had 400 and lost 200 to player 1). Player 2 receives 100 back if he loses to both, or 500 if he beats 3.

[b:f10c7b2bd3]If player 2 wins[/b:f10c7b2bd3] the payout is player 1 zero and out, player 2 wins 1100, player 3 zero and out.

[b:f10c7b2bd3]If player 3 wins[/b:f10c7b2bd3] the payout would be player 1 zero and out, player 2 gets back 100, player 3 wins 1000.
